A home equity loan allows homeowners to borrow against their home’s equity.Borrowers have a limited window to cancel the agreement. Federal law grants a three-day right of rescission, letting borrowers reconsider and cancel the loan under specific conditions.
This right, established by the Truth in Lending Act (TILA), protects consumers from perhaps unfavorable lending terms by providing a cooling-off period. Though, the right to cancel a home equity loan doesn’t apply to all mortgage transactions.
The right of rescission applies to home equity loans, home equity lines of credit (HELOCs), and refinances wiht a new lender. It does not extend to loans on vacation homes or second residences.
When the Cancellation Clock Starts
The three-day cancellation period begins only after the loan is signed, and the borrower receives a TILA disclosure form and two copies of a TILA notice explaining the right to cancel. The TILA disclosure includes key information such as the annual percentage rate (APR), finance charges, amount financed, and payment schedule.
If these documents are missing or contain errors, the borrower may have up to three years to cancel the home equity loan, as the lender has not met TILA requirements.
What Happens After Cancellation
Upon canceling the home equity loan, the home is no longer collateral for the debt. The lender must refund all fees, including application, appraisal, and title search fees, within 20 days. Borrowers must then offer to return any funds or property received from the lender. If the lender does not claim these assets within 20 days, the borrower may keep them.
Calculating the Cancellation Deadline
Carefully calculate the cancellation deadline. the three-day period excludes Sundays and federal holidays. As an example, if the closing occurs on a Friday and all required documents are received that day, the cancellation deadline is midnight on Tuesday. However, if the TILA disclosure is received earlier, but the TILA notice is received on Saturday, the deadline extends to Wednesday.
