UK Government Announces Record Bond Issuance Plan, Cooling Interest Rate Cut Expectations

The UK government’s unprecedented large-scale government bond issuance plan has sent shockwaves through the market, causing British government bond prices to plummet and traders’ expectations for future interest rate cuts to dwindle.

The UK Debt Management Office (DMO) revealed that a staggering £297 billion of government bonds will be issued in the 2024-2025 fiscal year, surpassing the estimated £293 billion predicted by a survey of 16 bond dealers. This massive issuance plan has raised concerns among traders, with two-year gilt yields rising 10 basis points as they scale back their bets on the extent of rate cuts this year.

According to RBC strategist Megum Muhic, “Both short-term and long-term gilt issuance is higher than expected. It doesn’t look optimistic.” This record-breaking issuance plan has sparked worries about the UK’s debt levels, which have already reached approximately 100% of gross domestic product (GDP) in recent years.

Last week, Chancellor of the Exchequer Rachel Reeves announced a new fiscal policy aimed at supporting investment through increased public borrowing. This move is expected to further increase debt levels, weighing heavily on the performance of gilts this year. The market anticipates that the Bank of England may not be as aggressive in cutting interest rates as European and American central banks, due to lingering domestic price pressure in the UK.

In addition to the government bond issuance, short-term treasury bills are expected to provide £3 billion of net financing needs for the government. However, banks surveyed by foreign media had previously predicted that the figure would reach approximately £6 billion. The new plan is slightly tilted toward longer-term debt issuance, but short-term and medium-term debt will still make up the majority of issuance.

As a result, swaps markets are now pricing in just one 25-basis-point rate cut, a significant reduction in expectations. The UK government’s record bond issuance plan has undoubtedly cooled interest rate cut expectations, leaving traders and investors to reassess their positions in the market.
